Yep. My 4.8 I bought was fille with water from sitting outside when I took it apart. It had rust built up on the cylinder walls to the point where the motor wouldn't even spin over by hand. We took some emory cloth to it with WD40 and then honed it with the pistons down at the bottom of the stroke. Not ideal for sure, but I wasn't paying to build it at the time. It is making quite a bit of power on a turbo setup now, and it has shown no problems of slowing down. I'd just clean it up and roll

I would take it outside, get some muriatic acid, soak a rag, lay it on the rust
After the rust is gone, hit a little with a hone or sand paper in a back and fourth motion, spray it with wd-40, let it eat
be warned though, the acid will rust stuff quick, so coat any bare metal with wd-40-crap gets in the air and does nasty stuff
My 6.0 was way worse that that, and its holding
